What is an offset account on a home loan in Australia? How it works, when it is worth it, and when it is not

An offset account in Australia means a transaction account linked to your home loan so the balance reduces the loan amount interest is charged on. Here is how it works day to day, a labelled worked example, fees to watch, and when a basic loan without offset is the better fit.

An offset account in Australia means an everyday transaction account linked to your home loan. The balance in that account is subtracted from the loan balance when the lender calculates interest. You keep access to the cash — debit card, bills, transfers — while the loan itself stays the same size on paper.

That is different from earning interest in a savings account. You usually earn little or nothing on the offset. The return is interest you do not pay on the mortgage.

How an offset account works day to day

Interest on most Australian home loans is calculated daily on the outstanding balance and charged monthly (or on your repayment cycle). With a linked offset:

  1. You owe $500,000 on the loan.
  2. You keep $40,000 in the offset.
  3. Interest is charged on $460,000, not $500,000, while that $40,000 sits there.

Your scheduled repayment usually does not fall. The win is that a larger share of each repayment can go to principal, so the loan can finish earlier if you keep the repayment at the full contractual amount.

100% offset means the whole eligible balance counts. Some older or niche products use a partial offset (for example 40% of the balance). If a brochure says “offset,” ask whether every dollar counts.

Park your salary in the offset on payday and pay bills from the same account, and the average balance over the month rises — that is the practical habit, not a special “strategy product.”

If the same loan sits in a package that costs $395 a year more than a basic no-offset product, the net gain in this example is closer to $1,961. If you only ever hold $5,000 in the offset, the annual interest difference at 5.89% is about $295 — and a package fee can make the offset worse than a cheaper basic loan.

What an offset does not do

  • It does not automatically cut your minimum weekly, fortnightly or monthly repayment.
  • It does not shrink the legal loan balance the way a principal repayment does — redraw and discharge maths still start from the loan ledger.
  • It does not earn deposit interest the way a high-interest savings account does (in most products).
  • It does not remove the need to compare the all-in cost: rate + package fee + valuation/settlement costs if you are refinancing to get the feature.

When an offset is usually worth considering

  • You keep a meaningful cash buffer (emergency funds, upcoming tax, deposit for a second purchase) and want it to work against the mortgage.
  • You are on a variable loan that offers true 100% offset.
  • The package fee or rate premium is smaller than the interest you save at your realistic average balance — not the balance you hope to have.
  • You prefer liquidity over locking surplus into the loan permanently.

When an offset is often not the priority

  • Your cash buffer is tiny and stays near zero most of the month.
  • The only way to get an offset is a package that costs more than the interest you save.
  • You are fixing the rate and the fixed product has no offset, a partial offset, or a low extra-repayment cap.
  • You would use the feature better as redraw or as a permanent principal reduction.
  • You are comparing lenders on headline rate alone and ignoring whether the cheaper loan has no offset at all.

Banks rarely give a full offset on the absolute cheapest “basic” variable. The trade is usually:

  • a slightly higher rate, or
  • an annual package fee, or
  • both.

A broker’s job is not to sell “offset” as a lifestyle brand. It is to compare products you can actually get — rate, , policy fit, fee, and whether 100% offset is real — against how you bank. Sometimes the winning file is a sharper basic loan and a separate high-interest savings account. Sometimes the package + offset is clearly ahead once salary parks in the account.
